When it comes to investing, you’ll often hear the terms risk tolerance and risk capacity. While they sound similar, they mean two very different things.
Risk tolerance is about your comfort level with market ups and downs. It’s emotional. Some investors can watch their portfolio decline during a market downturn without losing sleep, while others find even modest volatility stressful.
Risk capacity, on the other hand, is about your financial ability to take risk. It’s objective. Factors like your age, time horizon, income, savings, and financial goals all help determine how much investment risk you can reasonably afford to take.
Ideally, your investment strategy should reflect both. You might have a high risk capacity because retirement is decades away, but a lower risk tolerance if market swings make you anxious. Or you may be comfortable taking significant investment risk, but have a lower risk capacity if you’re relying on your portfolio for income in the near future.
Neither risk tolerance nor risk capacity is more important than the other. A well-designed financial plan balances both, helping you build a portfolio that supports your long-term goals while giving you the confidence to stay invested through changing market conditions.
Understanding the difference isn’t just about choosing investments — it’s about creating a strategy you can stick with for the long run.
